Definition
A personal guarantee is a contractual commitment in which an individual agrees to be personally liable for the debt or obligations of a company if that company defaults.
This effectively pierces the liability shield of an LLC or corporation for the specific guaranteed obligation.
Where Personal Guarantees Appear
- Real estate loans (especially smaller or recourse loans)
- Commercial leases for startup tenants
- Construction contracts
- Lines of credit
Recourse vs. Non-Recourse Loans
- Recourse Loan: Borrower (or guarantor) is personally liable.
- Non-Recourse Loan: Lender’s recovery is limited to the collateral, subject to carve-outs.
Many “non-recourse†loans still include limited personal guarantees for bad acts, known as carve-out guarantees.
Common Guarantee Types
- Full Payment Guarantee: Guarantor responsible for entire debt.
- Limited Guarantee: Liability capped at a dollar amount or percentage.
- Completion Guarantee: Ensures project completion.
- Bad Boy Guarantee: Triggered by fraud, misrepresentation, bankruptcy filing, or misconduct.
Why Lenders Require Them
- Reduce credit risk
- Align incentives
- Protect against strategic default
- Compensate for weaker balance sheets
Risks to Investors
- Exposure of personal assets
- Potential litigation
- Credit score damage
- Long-term contingent liability
Example
An investor forms an LLC to purchase a small multifamily property. The lender requires the investor to sign a personal guarantee. If the property underperforms and the loan defaults, the lender may pursue the investor’s personal assets.
Negotiation Strategies
- Request step-down guarantees tied to performance milestones.
- Cap liability to a defined amount.
- Limit scope to specific obligations.
- Seek removal after refinance or stabilization.
- Ensure clarity around carve-out triggers.
Investor Checklist
- Understand scope and duration of guarantee.
- Evaluate personal asset exposure.
- Review carve-out provisions carefully.
- Coordinate with legal counsel before signing.
- Consider long-term liquidity implications.
Strategic Insight
Personal guarantees shift risk from the entity to the individual. Sophisticated investors negotiate limitations, align incentives, and reduce exposure as the asset stabilizes.
