Negative Leverage

Real Estate Investing Glossary – Malone Global University

Definition

Negative leverage occurs when the cost of borrowed funds exceeds the property’s capitalization rate (cap rate), causing leverage to reduce rather than enhance returns to equity investors.

Core Concept

Leverage increases equity returns only when the return on the property exceeds the cost of debt. When borrowing costs are higher than the property yield, the spread becomes negative.

Simple Example

Property Cap Rate: 5%
Loan Interest Rate: 7%

Because the debt costs 7% and the asset yields 5%, borrowing reduces overall return to equity — creating negative leverage.

Mathematical Relationship

If:
Cap Rate < Cost of Debt → Negative Leverage

If:
Cap Rate > Cost of Debt → Positive Leverage

Strategic Considerations

Temporary vs Structural Negative Leverage

Risk Amplification

Leverage magnifies outcomes. When the spread is negative, debt accelerates downside exposure rather than upside returns.
